One of the most persistent biases is the gambler's fallacy — the intuition that a long winning streak must be "due" to end, or conversely that a losing asset has "suffered enough" and must rebound. Compounding the gambler's fallacy is our hunger for a tidy story that explains the chart. Humans are narrative creatures: we need causal explanations, and we will construct them even when the underlying reality is noise. When a stock rises inexplicably for a week, financial media will reliably produce a confident narrative explaining exactly why. That narrative, once absorbed, shapes how investors interpret subsequent data — a form of confirmation bias that makes the original position feel validated even as the situation changes. The narrative fallacy and the gambler's fallacy reinforce each other: we expect the trend to mean-revert, then construct a story that explains why now is different.
Add to this the halo effect — letting one shining trait color the whole judgment — and you have a recipe for systematic overvaluation of beloved companies. Investors who admire a CEO's charisma, a brand's cultural cachet, or a product's elegant design routinely assign that admiration to the stock price, treating a great company as automatically a great investment regardless of valuation. The halo effect is especially dangerous when combined with the narrative fallacy: the story of a visionary founder becomes a license to ignore deteriorating fundamentals.
These biases don't just affect individual decisions — they cascade into collective manias. The 2021 GameStop mania is perhaps the clearest recent example. Retail investors coordinating on Reddit identified that GameStop was heavily shorted and chose to buy aggressively, forcing short sellers to cover their positions at rising prices — a short squeeze. What began as a calculated market structure play quickly became something more emotional: a narrative of small investors defeating hedge funds, amplified by social media and the halo effect of community belonging. The gambler's fallacy appeared in both directions — shorts who held on because the stock "had to" come back down, and longs who bought at $400 because the momentum "couldn't stop."
The GameStop episode also illustrated how the narrative fallacy and halo effect can combine lethally. The story of a righteous rebellion gave each new participant social validation to join, regardless of the underlying economics. People who would never have bought a struggling brick-and-mortar retailer at any rational valuation did so because the narrative framing made participation feel meaningful. The practical takeaway for investors — and for game designers building economies — is that psychology is not a soft add-on to hard analysis. It is the primary driver of price during periods of stress or euphoria, and understanding which biases are most active in a given situation is often more predictive than any fundamental model. Recognizing the gambler's fallacy in your own thinking, interrogating the narratives you find most compelling, watching for halos around your favorite positions, and studying historical short squeezes as case studies in crowd dynamics: these habits won't make you immune to human cognition, but they are the best available hedge.
